What is Section 44AD of the Income Tax Act?

Section 44AD of the Income-tax Act, 1961, deals with the presumptive taxation scheme, allowing small businesses to declare a fixed percentage of their turnover as taxable income without maintaining detailed books of account.

Under this section, the taxable income of small businesses not exceeding ₹2 crore is presumed to be 8% of the total turnover. However, if cash gross receipts are less than 5% of total receipts and the remaining 95% are through online modes, taxpayers can disclose their taxable income at 6% of turnover if total turnover is under ₹3 crore.

Why was Section 44AD introduced?

The Income Tax Department of the Government of India decided to introduce Section 44AD of the Income Tax Act, 1961, with the primary objective of reducing the tax compliance burden for small businesses. Those businesses include traders, kirana stores, shopkeepers, and small manufacturers.

The provisions of this section provided major relief for these stakeholders, as they lacked the infrastructure and scale to maintain formal accounting records, undergo a statutory tax audit, and engage a chartered accountant (CA). Thus, the section trades compliance simplicity for a slightly higher deemed income.

Who Benefits Most from 44AD?

Several small businesses in India benefited from the reduction in the tax compliance burden under Section 44AD. This is because they can report their taxable income as a percentage of their turnover, reducing their costs for formal accounting, tax audits, and CA fees.

Given below is the list of specific individuals who benefited from the presumptive taxation scheme:

  • Wholesalers with turnover less than ₹3 crore.
  • Small traders, kirana shops, and retailers.
  • Small manufacturers and service businesses other than specified professionals.
  • Freelancers running product-based small businesses.
  • Partnership firms without a Limited Liability Partnership (LLP) structure.

Small businesses with lower profit margins may find the 8% or 6% rate under Section 44AD higher than their actual profit. In this case, they can consider regular taxation through the books.

Thus, the benefits of Section 44AD are applicable for those whose real profit is above the presumptive taxation, as the extra profit becomes completely tax-exempt.

Who is Eligible for Section 44AD?

Who Cannot Claim Section 44AD?

Here is a list of individuals who cannot claim the benefits of Section 44AD of the Income Tax Act, 1961:

  • Non-Residents
  • Limited Liability Partnerships (LLPs)
  • Companies
  • People carrying out professions specified under Section 44AA (doctors, lawyers, engineers, chartered accountants, architects, interior designers, and technical consultants). They can opt for Section 44ADA of the Income Tax Act, 1961.
  • People carrying on agency business or earning income through commission or brokerage.
  • People involved in plying, hiring or leasing goods carriage. They can instead opt for Section 44AE of the Income Tax Act, 1961.

Section 44AD Turnover Limit: ₹2 Crore vs ₹3 Crore

The Pre-2023 Rule

Earlier, small businesses could claim the benefits of the presumptive taxation scheme under Section 44AD. This is if their total turnover or gross receipts did not exceed ₹2 crore in the previous financial year.

Finance Act, 2023 Enhancement

The Finance Act, 2023, effective from the annual year 2024-25 and financial year 2023-24, raised the turnover limit for businesses from ₹2 crore to ₹3 crore, provided the aggregate cash receipts during the previous financial year do not exceed 5% of the total gross receipts. The remaining 95% of the receipts were earned through the online mode.

The cash receipts under this provision include all payments received other than account-payee cheque, account-payee draft, or Electronic Clearing System (ECS) through a bank account or any other prescribed electronic mode.

Effective Turnover Limit

Let us understand the turnover limit and changes with the given analysis:

Thus, businesses above the turnover of ₹3 crore are not eligible to claim benefits under Section 44AD of the Income Tax Act, 1961. Additionally, the 5% threshold introduced by the Finance Act was intended to push small businesses towards digital payment, reflecting a carrot-and-stick policy to formalisation.

Presumptive Income Under Section 44AD: 8% vs 6% Rule

The 8% and 6% rule under the presumptive taxation scheme provides a simple method to calculate the total taxable income from the business. Let’s understand the 8% and 6% rule through examples:

The 8% Default Rate

The Income-tax Act, 1961, has set out a base presumptive tax rate of 8% of total turnover or gross receipts under Section 44AD. It means that if your total turnover is ₹50 lakh, your deemed taxable income under Section 44AD is 8% of 50 lakh = ₹4 lakh, regardless of the actual profit. Thus, you are expected to pay tax on ₹4 lakh at applicable slab rates.

The 6% Digital Receipts Rate

The Finance Act, 2023, has reduced the presumptive tax rate from 8% to 6% if the 95% turnover or gross receipts are received through account-payee cheque, account-payee bank draft, ECS, or other prescribed electronic modes.

Such modes include Unified Payment Interface (UPI), National Electronic Funds Transfer (NEFT), Real-Time Gross Settlement (RTGS), Immediate Payment Service (IMPS), credit or debit card, and net banking before the due date for filing ITR under Section 139(1).

Therefore, small businesses can avail of the mixed-mode model, which applies at 8% to cash-received turnover and 6% to digitally received turnover.

Example of Calculation Using 6%/8%

Let’s consider an example - Shikha runs a retail store and her total turnover for the financial year is ₹40 lakh. Out of this ₹40 lakh, ₹28 lakh was received via online payment modes, and the remaining ₹12 lakh was received via cash. So, her taxable income in this case will be:

  • Digital Turnover: ₹28 lakh × 6% = ₹1.68 lakh
  • Cash Turnover: ₹12 lakh × 8% = ₹96,000
  • Total Presumptive Income under Section 44AD: ₹2.64 lakh
Compared to a flat 8% rate (₹3.2 lakh), Ms Shikha has saved ₹56,000 of the deemed income by receiving digital payments.
  • At 5% Slab: Tax-Saving = ₹2,800
  • At 20% Slab: Tax-Saving = ₹11,200

Section 44AD(4): The 5-Year Lock-Out Rule

How Does the 5 Year Lockout Rule Impact the Taxpayer?

After opting into Section 44AD of the Income Tax Act, 1961, you effectively commit for 5 years. Opting out in any of those 5 years by declaring lower profits or switching to regular taxation through the book of records, you become ineligible to claim benefits under Section 44AD for the next five years. Hence, it created a 10-year visibility window from opt-in to re-entry in the worst case.

If you opt out of Section 44AD and the total income exceeds the basic exemption limit, you should do the following:

  • Maintain an effective book of accounts under Section 44AA
  • Get your accounts audited under Section 44AB

Deductions Available Alongside Section 44AD

Taxpayers typically consider that they cannot claim the benefits of Section 80C or 80D if they have opted for Section 44AD of the Income Tax Act, 1961.

However, the deductions under Chapter VI-A under Section 80C, 80D, 80CCD, 80G, 80TTA/TTB, 80E, etc., remain available even after claiming Section 44AD because these are deducted from the gross total income, not from the business income.

Allowed Deductions

Taxpayers can claim the following deductions even after availing the benefits of Section 44AD under the Income Tax Act, 1961:

  • Section 80C: Allows deduction up to ₹1.5 lakh for life insurance premiums, Public Provident Fund (PPF), Equity-Linked Savings Scheme (ELSS), National Pension System (NPS) Tier I, home loan principal, etc.
  • Section 80D: Allows deductions up to ₹25,000 for individuals and ₹50,000 for senior citizens for health insurance premiums.
  • Section 80CCD(1B): Deductions allowed for additional NPS contributions up to ₹50,000.
  • Section 80G: Deductions allowed for donations.
  • Section 80TTA/TTB: Allows deductions for savings or deposit interest.
  • Section 80E: Deductions on education loan interest.

Deductions Not Allowed

  • Business expenses, such as rent, salary, electricity, and depreciation, are not separately deductible because they are deemed included in the 8% and 6% calculations.

Advance Tax Payment Under Section 44AD

The taxpayer availing the benefits of Section 44AD of the Income Tax Act, 1961, gets a significant relief while paying the advance tax. Here are the rules of advance tax payment under Section 44AD:

Single Instalment Rule

People paying tax under Section 44AD of the Income Tax Act, 1961, receive the privilege of advance tax payment.

Unlike regular taxpayers who pay advance tax in four instalments on 15th June, 15th September, 15th December, and 15th March, a taxpayer paying tax under Section 44AD can pay 100% of advance tax in a single instalment on or before 15th March of the financial year.

Interest on Default

If you do not pay your advance tax by 15th March, you may have to pay interest under Section 234C on the unpaid amount. In addition, Section 234B applies if you have not paid the full 100% of your total tax liability by 31st March, leading to further interest charges.

To avoid these extra costs, it is ideal to estimate your total income and tax liability in advance and try to pay the entire amount by 15th March itself.

Consequences of Declaring Profits Lower Than 8%/6%

Section 44AD of the Income-tax Act, 1961, does not require taxpayers to declare income at 8% or 6%. You are allowed to report a lower profit from your small business. However, you must meet certain conditions and compliance requirements.

The consequences of declaring lower income are:

  • If you declare lower than presumptive income under Section 44AD, Section 44AD(5) gets triggered.
  • The business must maintain the book of accounts under Section 44AA.
  • A tax audit becomes compulsory under Section 44AB, regardless of turnover, if the total income exceeds the basic exemption limit.
  • The taxpayer should file the audit report with ITR through Form 3CB/3CD.
  • If the assessee declares a lower profit, they are deemed to have opted out of the Section 44AD, triggering the 5-year lock-out period under Section 44AD(4).
