Section 11 of the Income Tax Act 1961

Section 11 of the Income Tax Act, 1961, is a key provision governing the tax treatment of income earned by charitable and religious trusts or institutions in India.

In other words, it allows such organisations to claim exemption from income tax on income derived from property held under trust. However, this is only applicable provided the income is used for genuine charitable or religious purposes within India.

In order to qualify, the trust needs to be registered under Section 12AB (replacing Section 12A/12AA), maintain proper accounts, get them audited, and file income tax returns within the prescribed due dates. In addition, the income should not be used for private gain or for the benefit of a specific caste or community.

The 85% application rule forms the basis of tax exemption under Section 11. It ensures that most of a trust’s income is used for charitable or religious purposes rather than being accumulated. This rule maintains exemption and avoids taxation. Let’s understand this in detail:

Section 11(1) outlines the kinds of income that can be exempt and the requirements for its use. Each part of this section addresses a specific case. This is why it is crucial to understand each of these clauses and their implications separately.

According to Section 11(2), a trust can accumulate income beyond the basic 15% limit, provided it intends to use the income for certain charitable purposes later. This accumulated sum will not count as taxable income and be considered exempt from tax, if applicable terms and conditions are met.

The accumulation can last for up to 5 years, during which the funds should be utilised for certain purposes. Any time the funds are not used due to a court order or injunction does not count toward this 5-year period.

Section 11(3) under the Income Tax Act, 1961, ensures that income accumulated by a charitable or religious trust is utilised within a specified period and strictly for certain purposes. If these conditions are not fulfilled, the accumulated income loses its exemption and becomes taxable.

Income accumulated under Section 11(2) can be held for up to 5 years. If the trust does not use it for its charitable or religious purposes within this timeline, it will be taxed in the year the period ends. The applicable tax rate is as per the income tax slab rate for the fiscal.

Moreover, taxes will apply if the funds are utilised for purposes not permitted, if they are no longer invested in the required ways under Section 11(5), or if they are moved (by credit or payment) to another trust or organisation. The provision offers a safeguard against the misuse of trust funds.

Under the Income Tax Act, 1961, charitable and religious trusts can earn business income, but the tax treatment depends on the structure of the business as well as on how this business operates. Sections 11(4) and 11(4A) have set proper rules to determine when such income remains exempt or becomes taxable. These provisions ensure that trusts do not misuse their tax-exempt status through commercial activities.

Funds under Section 11(2) and corpus donations under Section 11(1)(d) of the Income Tax Act, 1961, should be invested strictly in the respective modes specified under Section 11(5).

If any trust invests outside these prescribed modes, it will lead to Section 13(1)(d). This will result in the loss of tax exemption on such income.

Under Section 11 of the Income Tax Act 1961, exemption is not automatic. A trust should be validly registered under Section 12AB to claim tax benefits. Without this registration, even income from charitable activities performed authentically becomes taxable.

Section 12AB, introduced to replace the earlier Section 12AA regime, ensures that only compliant and genuine organisations continue to receive exemptions.

  • An audit is mandatory if income exceeds the basic exemption limit. It should be done using Form 10B (if receipts exceed ₹5 crore or there is a foreign contribution) or Form 10BB otherwise.

  • No part of income or property should benefit specified persons (Section 13(1)(c)).
